What does the difficulty setting do?

Is it like Oblivion, only increasing health of enemies and their attack strength? Or is it better?

I'm pretty sure it adjusts how much damage NPC's do. I tried it on Master and got one shotted by a mage. The same mage couldn't get me past half health on Adept (Normal)
