The Arena in TES IV: Oblivion is the best example I can reference, for those whom experienced it, but instead of fighting NPCs, let players sign up and be pitted against other players. This, of course, would only be available for level-capped players, to keep it simple.
My idea for it has players being awarded with potions, armors, enchantment scrolls, titles, mounts, etc. Free repairs would be available for participants. The rewards system really needs more thought on it, since you obviously can't award a player a mount or armor for killing another player, but I think it would probably be granted through achievements. 100 wins, 500 wins, 1,000 wins, and so on.
Also, like Oblivion's Arena, specific armor requirements must be considered, to help balance, and decide who the truly better combatant is. Players in Oblivion had the option of a light or heavy armor set, and by that, they were made "equal" for the sport. They were free to use their own weapons, spells and potions, however.
To better clarify how this would work, I'm saying one Arena would go in (just examples) Morrowind, Hammerfell, and Valenwood. One for each Alliance.
I do have a very fun and interesting--in my opinion--system thought out for how you could fight members of an opposing Alliance in your local Arena, which I talk about in another post, among other things.
