Lore wise it doesn't make sense because Nords frequently sacked Morrowind after the events that took place there. I'd imagine there will be tensions between the two. A whole city controlled by Dunmer is weird indeed though. Maybe it isn't controlled by Dunmer but there are a large group of refugees there.

It doesn't make sense that their are Dwemer ruins as far west as Markarth in Skyrim either but no one is complaining, just..accept it :confused:
It's probably like Bruma in Oblivion and Pelagiad in Morrowind. A town full of Nords or Imperials despite the province's majority.
I remember reading a game developer's thoughts on The Infernal City. You know, with Morrowind being utterly wrecked. Something about the dunmer escaping to Solstheim and then probably Skyrim. The dunmer being "lent" aid by the Nords is such poetic justice.
